Am I right in thinking a university is penalized if a PhD student doesn't' finish in 4 years? Who by? And in what way?
Yes, that's taken into account. Although illness is unpaid leave.

Illness is not always unpaid leave. PhD students are in a really shitty situation in regard to this. Not everyone can afford time off PhD
