This is a really interesting question, and of massive practical importance if you are managing systematic strategies. To generalize a bit -- someone tells you they have a strategy with a Sharpe of S. What questions should you be asking about the strategy to verify that it's real?https://twitter.com/o_wutang/status/1359686542466445312 …

A fun questions for quants: if I tell you that I have a 5 sharpe strategy, how much data do you need to believe it? How would you go about expressing that it is reliable?

i think people often have too much fear of overfitting when it comes to high sharpe strategies. it can be more productive to just put it on live in small ish size and move on. You will learn very quickly if its 5 sharpe or at worst 0 (gross of tcost).http://www.alexchinco.com/how-bad-are-false-positives-really/ …

obviously this assumes that you were pretty reasonable with your research process and ex-ante have no reason to believe it was overfit.

Completely agree! Advice in thread is better suited to lower-frequency single strategies with Sharpe 0.5-1 or multi-strategy models combining many low Sharpe signals (where a combo of Sharpe 1 signals can easily have a backtest Sharpe of 3+ and a true Sharpe of ~0)https://twitter.com/macrocephalopod/status/1359934074350108675 …

The nice thing about strategies that supposedly have a Sharpe of 12 is that you can just start trading them in small size and it becomes clear very quickly whether their true Sharpe is 12 or not!

for that multi-strat model by the combo producing a true Sharpe of ~0 what do you mean/what mechanism would lead to that? Or is it just that the backtest is overly optimistic/could be the overfitting and I'm reading too much into it

I mean that it’s very easy to find 10 strategies with a backtest Sharpe of 1 and a true Sharpe of 0, if you combine them then you have a multi-strat that has a backtest Sharpe of 3+ but still has a true Sharpe of 0.

It’s hard to find a single signal that has a backtest Sharpe of 3 and true Sharpe of 0 (unless there is some structural reason that the effect disappeared) so this kind of extreme overfitting (3 -> 0) tends to come from combining many weak signals into something that looks good
