I wonder if there has ever been a situation where someone about to go on vacation sent an e-mail to someone already on vacation and then immediately turned on their auto-reply and the first person's auto-reply got caught in a loop with the second person's auto-reply.

Yup, it's called a mail loop or a mail storm and Outlook has a setting where it will only reply to an address with the vacation message once during the Out Of Office.

I figured by now they'd have a fix for that but I bet in the early days that kind of thing did happen more.

Oh most definitely. I've seen that a few times. Usually was "fixed" by one of the mailboxes being full.
