That's the thing, if I own a business I have some measure of control (to the limits of my competence) over how exploitative the business actually is If I put that money in a mutual fund I delegate all of that responsibility away

That's fair, and of course, it's entirely possible to be an ethical private landlord. But Option 1's success relies on all those individual people being ethical private landlords and not, as most do, hiring a cheap management company and delegating their responsibility away.
