One thing is creating a concious entity that by being concious knows it exists and is real (not simulated), and another completely different is to create a simulated universe around it, with all its complexity, and all the sensory data, for the entity to live in.

Consciousness is little more than a feedback loop. Easy to program that into a character.

My issue is that you make a whole lot of assumptions about physics and motivations of entities in a world we can't see. Also, assuming physics is similar, there's CPU power limitations. Running Windows in a VM in Windows in a VM in Windows... can't do that forever.
