ABBA does exist, but as the characters live on a small Greek island, they've never actually heard of ABBA and it is just an amazing instance of synchronicity that they sing exactly the same songs.
-
It's a sequel to the Borges story with the guy who's trying to organically recreate "Don Quixote."

Unless the story is about musical/poetic virtuosos that can improvise beautiful, rhyming, emotionally-relevant alternate lyrics on the spot, the songs should be considered non-diegetic.

If you stay for the after credits scene of the first one ABBA shows up with an eye patch and recruits Meryl Streep.
-
I think it should be David Bowie who shows up with the eye patch.
