Do videos that include copyrighted content count towards the total watch hours when under review? I currently have over 4,700 watch hours and 1,500+ subscribers... I believe most of my big videos that contribute to the 40,000 hours are public.

You're right! So long as the videos are public (Creator Studio shows public & private combined), they'll be included in the review. You need 4k public hours alone to be eligible, so just keep uploading original content and building your audience in the meantime.
