OK, this is an energy balance problem! The gravitational potential energy is assumed to be fully converted into the spring energy. Which gives you the extension.

The spring is dropped and the higher you drop it from the more it compresses. Makes sense, non? So, what's going on is that the gravitational potential energy is being converted into the spring energy. Need formulae for both. Then set equal.
